Babylon Labs advances Aave V4 plan for custodian-free Bitcoin collateral

TL;DR: Babylon Labs proposed bringing native Bitcoin collateral to Aave V4 without wrapped BTC or a custodian. The design uses Trustless Bitcoin Vaults on Bitcoin and restricted collateral units on Aave. The plan remains at the Aave Request for Comment stage and requires risk analysis, community review, a Snapshot vote, and an on-chain proposal.

Design

Users would lock BTC into a Taproot-based vault on the Bitcoin network. Aave V4 would record restricted collateral units inside a dedicated lending market. These units are not intended to circulate like freely traded wrapped Bitcoin. The benefit: holders can borrow stablecoins against BTC while spending conditions remain enforced on Bitcoin. Aave’s hub-and-spoke architecture isolates this market’s risks from other collateral types.

Status and Risks

The integration is not approved. Governance steps ahead: finalize risk parameters, gather community support, pass a Snapshot vote, and submit an on-chain proposal. Forum feedback highlights open issues: emergency pause mechanisms, control over vault infrastructure, and collateral release or liquidation paths during market stress. The effort targets Bitcoin liquidity access within Ethereum-style lending, with key operational details under review in public.
